FAT32 is much simpler and slightly faster than NTFS. The main advantages of NTFS are reliability features, security features and less "slack space" wastage, but all that is pretty much irrelevant on a game console (with a small number of very large files, and few writes). In general, the Xbox includes the strict minimum of Windows features, to keep things simple and leave control of the entire system's power to game developers. For instance, there is no multitasking and no automatic swapping of RAM to disk.
As for Windows not including the necessary features to properly interoperate with the Xbox... well, different departments inside Microsoft, etc. |

I think the WinME rescue disk is likely to work yes, though I've never used it personally.
I know for a fact though that, as Benoit says, virtually any Linux live-CD would do the trick and you wouldn't need to install anything. |
