It's a widely known case of Idiots in Charge, at least according to the french team. The game was published under another name in the US ("Relentless") because LBA didn't feel "xtreme" enough. You can see how with this approach as a first step they went on to completely fuck up the marketing or the game.

RE dithered gradients, that's partially attributable to bad jpg compression, they're vanilla graidents (at least most of them are? maybe some of them were pseudo-textured like in Alone).
The rendering was both innovative and logical. This was from the guy who had popularized flat-shaded-on-top-of-prerendered-backgrounds a few years earlier after all.

The overly ambitious third episode proposition exists but the rights have been an issue for years so it's unlikely to suddenly get kickstarted.
